The global stock market decline has left an unprecedented number of employees worldwide with equity awards that have a diminished, or no, value underwater stock options, sunken RSUs, submerged performance plans with no hope of resurfacing before the end of the performance period. This situation has increased cynicism about equity-based compensation. There is widespread discussion of option exchanges in the US but a series of financial and regulatory changes over the past five years make these more difficult, and more expensive, than they were during the dot-com bust of 2001-2002. The increased use of full-value awards, while mitigating the underwater option issue in some companies, makes the underwater equity issue more difficult but many companies will proceed with these exchanges in the coming months. Many countries have restrictions that make taking action on underwater equity difficult or impossible, however. This webcast broadens the discussion from option exchanges and repricings to alternatives for dealing with underwater equity. |

A New Look at Share Plan Metrics

Until recently, the ubiquitous use of stock options made competitive comparisons a relatively easy process. Now, significant changes in plan design - triggered by new accounting rules, the corporate governance climate, and emerging "standards" from a variety of constituencies render the old metrics inadequate. Overhang, run rate, Black-Scholes values, and other measures give an inaccurate view of pay levels and value transfer, leading to misguided decisions.
As companies assess alternative forms of share-based awards performance-based options, stock-settled SARs, restricted stock and RSUs, performance shares as well as changes in the mix between equity and cash, the decision process requires assumptions about the "value" and "cost" of each type of award. Firms attempting to understand their competitive position using survey data and their compliance with investor requirements face new challenges given the outdated methodologies being used. This session explains the emerging metrics and techniques being used by leading companies in understanding the value and cost of share-based payments in this new environment and presents a model for navigating through the complex decision process. The presentation includes a preview of new standards in 2006 from organizations including the SEC, ISS, S&P, ABI and others.

In view of increased corporate governance scrutiny, public criticism of the use of stock options and the FASB and IASB proposals, a number of US and European multinational companies are rethinking the use of stock options vis-à-vis other equity-based plans. More broadly, companies that would have used stock option programs in the past almost without giving other design alternatives a second thought, are also increasingly reviewing the underlying basic objectives of their equity programs, including the incentivation and retention effects of various programs, the use of a variety of performance measures and the different financial implications of option versus stock-based plans.
While we do not consider that stock options are dead, there appears to a clear tendency of companies on both sides of the Atlantic to take a more balanced approach to the use of equity incentives, often combining the advantages of option-based programs (such as a higher leverage) with the advantages of share-based programs (such as lower dilution).
While there is a general trend towards the use of alternative equity plan designs is apparent in most countries, differences in current market practice in the US and the main European countries mean that companies also need to consider market practices in their respective jurisdictions. For example, while the use of stock award plans (deferred awards, performance share or restricted stock unit plans) is relatively common in the UK, where many large companies operate both share option and long-term incentive plans structured as stock award plans, companies in other European countries, such as the Netherlands or Germany have until recently primarily used stock option plans. In the US, restricted stock plans and restricted stock unit plans are also becoming more popular with leading companies, such as Microsoft, ceasing to use stock option plans altogether.
The session will deal with recent trends in equity plan design in the US and in Europe as well as discuss the tax advantages of restricted stock unit plans as compared to restricted stock plans.
